I'd like to kill two birds (actually three, but more on this later) with one stone, and improve my German along with my morse skills.

My question is: when German CW operators 'rag-chew', do they use the full German character set (e.g. Umlaut, Eszett) or do they use simplified
characters (eg: Muenchen instead of München)?

In other words, is it worth learning the extended characters?

The use of proper umlauts (ä, ü, ö) is quite common among those who do rag chewing, and a few operators substitute ch with ---- but that's already quite rare. ß is universally sent as "ss"; I have never heard ...--.. in the wild.

I think it is worth learning those three umlaut characters. I learned them "on the fly" as soon as I got on the air and had to deal with people using them ;-)
